Word will remember the last-used folder provided you do not have any
location specified for clip art on the File Locations tab of Tools |
Options. If you do have a folder specified, there is no way to delete it
(leave it blank) through that dialog. You must instead edit the Registry.

The relevant Registry key is
HKEY_CURRENT_USER\Software\Microsoft\Office\11.0\Word\Options\PICTURE-PATH.
Delete this key to restore the behavior you remember.
