Hmm... I'm at a loss for what's happening here. Is your underlying
networking driver reliable - is there any chance the packets aren't getting
sent across? That's literally the only thing coming to my mind, since the
telnet is honoring the 'exit' command it seems like the telnet "console" and
cmd.exe are getting plugged in. (No clue why the "welcome..." message is
displayed, i'm grasping at straws I admit.)
The best way here may be getting a debug telnetd.dll in your image and
cranking up full debugzones and seeing if anything jumps out or if not,
posting to this group.

has info about getting debug DLLs on a system in case you've never had to do
this.

I've deleted the key "OutputTo" (and verified this in the registry
editor).
Moreover a message in logs confirms that the output is not redirected. Yet
the problem remains the same.
