Had the same problem today with a HP PC. Problem was the system was looking
at the recovery partition to calculate the size, Contacted Micorosoft per
your post, took 90 minutes, finally made a regedit to
hkey-local-machine\software\microsoft\windows\currentversion\setup added new
string value "BootDir" with value "c:\"

I'm wondering if this error message refers to System Restore. SP3
creates a restore point during installation.
Normally old restore points are deleted as new ones are created but in
the case of SP3 a substantial amount of space is required and may prompt
the error report.
Try Start>Accessories>System Tools>Disk Cleanup. When Disk Cleanup has
finished calculating, click the "More Options" tab and then, at the
bottom (System Restore) click Clean Up. This will remove all but the
last system restore point.
This should leave enough room for SP3 purposes. If not, check just how
much space is allocated to SR.
