Hmmm ... go to Start, Run, type in services.msc. Click OK.
Scroll down to Automatic Updates. Double click it and set the service to Stopped. Navigate to C:\WINDOWS\Software Distribution and delete the contents of the DataStore and Download folders.
Restart the Automatic Updates service. Close the Services console and see if the update can be installed if you download it from here :
Cumulative Update for Internet Explorer for Windows XP Service Pack 2 (KB896688) - English

Save it. Close IE. Empty the TIF and then install it.

It looks like the default is the drive with the largest amount of free space. How much free space is there on C:\ compared to D:\ ? If D:\ is greater than C:\, free up some space on C:\ then see if the update will install.
You can remove the uninstall packages for all of the successful updates by using the method described here :

You can reduce the size of System Restore to free up disk space, also : http://bertk.mvps.org/html/diskspace.html
Depending upon what you may be installing ( ex: A huge suite of products such as Office, Visual Studio, etc.) and the size of the HD,
set the size of Restore to 1 GB or less if you do not need multiple restore points. If you're going to install a large suite, make sure that Restore has enough space to create a restore point for that installation.

There are a lot of folders and files in the windows directory. I am wondering if may be maxing out on a file or folder limit.
My windows directory contains 19,306 files and 1,105 folders.

Any temp set to D:\? User is clear. Also scroll bottom window to be sure System TEMP and TMP is set to C:\WINDOWS\TEMP if your XPsp2 windir is C:\WINDOWS.

Safe mode did not help. I noticed that the install temp file is created on drive D: and Windows and Program Files are on drive C:. The program files directory is correctly set in the registry to drive C:.

Is the Program Files folder on another drive than the one that the WINDOWS directory was installed to ? If so, use TweakUI to move it back to the same drive as the %windir% or edit the path in the registry :
HKEY_LOCAL_MACHINE\SOFTWARE\Microsoft\Windows\CurrentVersion\
ProgramFilesDir="C:\Program Files" ( where C:\Program Files is the drive where %windir% was installed to )
Install the cumulative update, then reset it to whatever it was before.
If this is not the issue, please post back with the error code associated with the failed update. It can be found in the WindowsUpdate.log in WINDOWS.
Additionally, there should be a KB896688.log in WINDOWS, too. See if there are any error codes in there.

Five of the latest MS security patches that are critical fail to install on my machine. I tried manually installing the one above and it fails with the message Insufficient system resources exist to complete the requested service. Can the diagnostic message be any vaguer.
