This fixes it:
Click Start > Run
Type "cmd" (w/o quotes)
Press Enter
At the command prompt copy and paste the following command:
sc sdset wuauserv
D:(A;;CCLCSWRPWPDTLOCRRC;;;SY)(A;;CCDCLCSWRPWPDTLOCRSDRCWDWO;;;BA)(A;;CCLCSWLOCRRC;;;AU)(A;;CCLCSWRPWPDTLOCRRC;;;PU)
All in one line, you should get a "Succeeded" message.
Restart the system and then try Windows Update again.
If you don't want to type the whole string in, cut'n'paste the three lines
starting with "sc sdset..." etc into notepad, remove the two <CR><LF> and
then cut'n'paste the single line into the run dialogue without using cmd.
Restart windows.
