If you're running Windows 98 or ME the files should point to the System
directory.
I highly recommend running an Internet Explorer Repair.

Try Repairing Internet Explorer:

1. Click Start, point to Settings, click Control Panel, and then
   double-click Add/Remove Programs.
2. Click "Microsoft Internet Explorer <version>" (where <version> is
   the version of Internet Explorer that is installed), and then click
   Change/Remove.
3. Click Repair Internet Explorer, and then click OK.
4. Click Yes to confirm the repair operation.
5. Follow the on-screen instructions to repair Internet Explorer, and
   then restart the computer when you are prompted.

Then try Windows Update again.
