I tried a new domain account. Same result (asked to login for app), except this time I wasn't even given the option to save the credentials.

Thank you for update. I have reviewed the log files but still cannot find
the root cause of this issue. Let's try the steps below to check saved
credentials.

On Vista client, open Control Panel, double-click User Accounts, click
Manage your network passwords in the left panel, if there is any saved
credentials related to your TS server, and please delete it.

Open IE, visit TS server, enter your password if prompt and click Save
Password. Open Manage your network passwords again and make sure the
credentials are saved. Close IE and wait for some time to test.

If the issue persists, please help to clarify the following question for
research.

1. Did you log on with a local user account? Based on my test, we don't
need to log in when visiting http://TSSERVER/TS. You mentioned "Both XP and
Vista get the login screen and are able to login fine", it should not
appear if SSO is working properly and you're using a Domain account.
2. Please capture screenshot of every log on screen when trying to visit
Http://TSSERVER/TS. It's helpful for research.

On DC, open GPMC, right-click Group Policy Results, choose Group Policy
Results Wizard, follow the wizard to collect a Group Policy result for
problematic Vista client and user. You may need to disable Vista Firewall
temporarily to collect information.

Please also try to create a new Domain account and test.
