Ok, what version of ASP.NET are your wsus web site running under in IIS admin? Is should be running 1.4.3.22 ..
I will provide you with a link to a doc that is used to install the RTM version of WSUS 3, not to be used when installing ona SBS server. You can read in the document the demands when installing WSUS RTM version.

When/If you install R2, you can upgrade the WSUS 2.0 component to the 3.0 version or skip the 2.0 installation completely and just download and install 3.0 directly by using the documents referred to above.

1. Confirmed network service has read permission
2. Checked aswell
3. Didn't have FULL CONTROL but everything but, so I changed it and retested a sync, same issue. (.net folder)

the log file hints towards a permisison error for the network service account on the temp folder.
I have given read /execute / modify permission to
c:\windows\temp
c:\documents and settings\administrator\temp
c:\documents and settings\administrator\local settings\temp
Same error.
