Thanks for more help. I dont use URLScan so didnt need to remove it.
I tried the explorer view, but when I click it, here is what happens:
1) The frame in IE displays a page cannot be found error
2) The password prompt appears
3) When i enter my password, the frame changes to the following message :
"This folder cannot be opened in Internet Explorer - You can view this folder
in Windows Explorer. To view this folder,
click Allow when you see the Internet Explorer Security dialog box. "
4) Windows explorer then pops up a window pointing to
http://companyweb/General Documents and I can open the documents as normal.
I also noticed when i browse to the documents using explorer view, they open
in word with read/write allowed. If I open them directly from companyweb by
clicking on them, they open as read only. Is this by design or part of the
same problem?

Please take the following steps to see if the problem can be resolved:
Step 1: If you have URL Scan tool, please temporarily remove it. When
URLScan is installed, it will handle communication between Office clients
and the Sharepoint server
Step 2: The problem may occur when IE 7 dose not have the capability to
pass on the credentials from IE to the application that is trying to open
the document.
Please open companyweb, click General Document, and then click Explore
View. Now try to download a document, will the same issue occur?
