I have about 50 machines that are going to be connecting to this, and
I don't want to do a manual process on each machine. I thought this
was the point of GP, to remote be able to install software, change
settings.... on machines. I guess I don't understand why the
gpresult says the policy is applied but when I check the workstation,
nothing is changed, and WSUS doesn't see any of the machines. Thanks

Ah, if life were only so simple. So, you're policy is applying, but the WS's
aren't reporting in.
1) Did you manually install WSUS on the SBS server? If you did you MUST use
the alternate port of 8530. If you did that, then your WSUS policy settings
should specify http://srv1:8530 for BOTH of your url's. If you installed
WSUS to the default port on an SBS server, then you've got "issues" to deal
with.
2)The clientdiag.exe run from one of the workstations will assist you in
resolving the problem. It checks both the GPO and the WSUS connectivity.
