Thanks for posting here.
From the description, I understand the issue is that you did not have SBS2K3 SP1 installed even though it is downloaded by WSUS. If I am off base,
please don't hesitate to let me know.
I.Let us refer to the following steps to troubleshoot the issue:
1.Step-by-Step Guide to Getting Started with Microsoft Windows Server
Update Services on Windows Small Business Server 2003

Please download the document and follow it up strictly, then to see if your
WSUS can deploy SP1 on your server.
2.if not, please manually download SP1 and install it, to check if the SP1
can be installed successfully.

II.If issue persist, Please mail me the following logs for analyze:
1). All files under the folder: \Program Files\Microsoft
Integration\Windows Small Business Server 2003\Logs\
2). The SBSUSSettings.log file under the folder: \Program Files\Microsoft
Windows Small Business Server\Support\
3). Please collect the Setup MPS report for analyze:
1. Please download the MPSRPT_SETUPPerf.EXE from the following link and
then run this tool to gather some information from the problematic computer:

88b7-f9c79b7306c0&displaylang=en
2. Double-click on the MPSRPT_SETUPPerf.EXE file.
[Note] This process may take some time; however, it will not have a
negative effect on the performance.
3. A CAB file will be generated in the
%systemroot%\MPSReports\Setup\Reports\Cab directory called
%COMPUTERNAME%_MPSReports.CAB. The CAB file will contain the reports
generated by the MPS Reporting Tool.
Please zip all files and send to me at v-jaluo@xxxxxxxxxxxxx
