You have to use DNS if you're going to use Active Directory and Exchange -
and it has to be properly configured.

What is the company's goal here?

If you mean, can you use SBS without a publicly registered Internet domain
name, sure. You don't even have to have any connection to the Internet to
use SBS.

However, for ease of admin, and for a far more professional image, I
recommend registering an internet domain name and using it for e-mail (that
domain name is unrelated to the *internal* domain name in AD). It's not
generally expensive.
