Go back and redo your group policy to just edit from the top domain

In Group Policy Object Editor, choose In Server Management, expand Advanced Management, expand Group Policy Management, expand Forest, expand Domains, and then click your SBS domain. Right mouse click to “Create and link a GPO here”.

Name your policy something descriptive. Click OK.

Now right mouse click and “edit” and then expand Computer Configuration, expand Administrative Templates, expand Windows Components, and then click Windows Update.

In the details pane, click Specify Intranet Microsoft update service location. Type the HTTP URL of the same WSUS server in both Set the intranet update service for detecting updates and Set the intranet statistics server. For example, type http:///servername:8530/ in both text boxes, where /servername/ is the name of your WSUS server.

Click OK, and then configure the behavior of Automatic Updates as per your previously determined risk level. You can offer up patches to workstations, or force them to patch.

You can if you like, enter a server name in “Enable client side targeting” to ensure that the workstations will ‘check in’ with the server appropriately [please note that there is a known issue with some workstations not reporting into the server, either use this as a work around or obtain this hotfix for the server - FIX: IIS 6.0 may send an "HTTP 100 Continue" response in the middle of the response stream when you send a POST request: http://support.microsoft.com/?id=898708
