SBS needs to be handling DHCP and DNS and then any dns it can't resolve (because its not an "authoritative" dns server, such as the address www.yahoo.com it forwards to the DNS servers you specify in the Connect to Email and the Internet (CEICW) Connection Wizard.

so workstation says I'm looking for sbsserver.mydomain.com and SBS as the DNS server says I'm here at IP address XXX.XXX.XXX.XXX
or
workstations says I'm looking for skyisblue.com and SBS looks around the network says I don't have any such system on my network so I'm going to pass your request to the DNS servers out on the Internet that you specified during setup and if they can find it they will pass your request along.

Does this help?

Chris, thanks again. One quick question, It's late here and I'm feeling dumb!
In the existing setup, all the clients that attach to the router get their
DHCP and DNS from the SBC. They are all on the local subnet. I thought that
all the router would do is inspect the IP address see that they are on the
local subnet and pass them through to SBS, and not even attempt any name
resolution. This being the case (i.e. not being external to the network), can
  you explain what I'm missing.
  Thanks,
  Dave
