we are actually only upgrading a single instance of wsus 2.0 to 3.0
But we would definitelly like to keep all the settings, updates etc.
So basically after the upgrade is done we shouldn't have to reconfigure
any of the settings on the wsus. Also is there any way we can backup
database manually.

upgrade WSUS v2 to v3. You can find the information you need in the

The only risk to upgrade WSUS v2 to v3 is a failed upgrade can cause
database corruption. However, WSUS upgrade will backup old database
automatically, so the risk is quite small.
I'm not an expert in the SQL field. Here's a file talking about database
recover with the command "osql" for your reference.
How to recover from a failed upgrade to restore your WSUS server to a
consistent state and then retry the upgrade.
