What about with space on source drive? %temp% should have enough space
to store temporary backup file I guess.

You need to tell us a little more, e.g.
- What backup program do you use? ntbackup.exe?
- What is your command line?
- What file system does your external disk use?

Used the Start|Programs|Accessories|System Tools|Backup wizard. (No command
line)
External disk is NTFS.
OS is Server 2003
