You need the SMTP part of IIS to be able to send and receive emails. The
easiest way is to install the Mail Server Role, that will install the
necessary components.

It refers to wherever the users are located. It is either the domain, or
local windows accounts.

"Is a local domain account required to send rec. email ??"

Not if you use Encrypted File Authentication. Then the POP3 part will work,
but the client still need to authenticate to be able to send emails (also
known as relay), unless you can allow an IP range.

Problem with the client is a client issue. Make sure that you use the lates
SP for the Outlook edition you use, or the latest version of Outlook
Express, and everything should work as expected. Because of "strange"
caching behavior of Outlook, you might need to restart the Application or
log out and log on again.
If i remember correctly, Outlook Express first tries the username and
password for the user you are logged on as. You should however only have to
type the username and password once, it should remember them. If you are
asked for the username, it is most likely because you have not used the
correct username (notice that the username is in a different format
depending on if you use SPA or not!)
