Are there multiple policies at the domain level? Have you checked whether an other policy on domain level specifies different password settings and might win? When looking at the policy from GPMC (with domain focus), the list of policies shown there also is the "precedence" list - meaning the policy on the top might dictate the resulting setting on the client.
