If you do a reinstall using the XP disc, it will ask for a new password at setup, so you will, effectively, reset the password. However, that will also create a new installation of Windows, so you will have to reinstall all software/patches/updates/etc.
You will also have a new profile with an empty "My Documents" folder, so yes, anything stored there will be gone. If you want to do a reinstall of Windows, you need to make sure you have backed up any files and user data first.
However, why not try S.Sengupta's suggestion first?
