If he had an nVidia-based display, none of the complex procedure outlined
below would be required. No Powerstrip, no custom resolutions. It would be
just a matter of telling the nVidia control panel that the display device is
at 720p, and that's that. The most complex it would get might be setting the
overscan compensation to get a decent desktop.
The specs for the OPs machine say it's got Intel GMA X3000. I have no idea
whether Intel's drivers have the relevent support for widescreen
resolutions, HDTV monitors, etc.
OP: Does your machine indeed have an Intel X3000 in it, and are there any
pages specific to it when you bring up the display control panel? Such as
one that says "treat display as HDTV" or something like that?
One more question: what DVD (specifically) are you trying to watch? Some
movies are 2.35:1 and will always have black bars even on a widescreen
monitor.

OK, I found the model on their UK site. It is a 1366x768 panel, so you
should be able to get native 1280x720 resolution, but it isn't easy.
Others will have to jump in that are more knowledgeable about Media
Center, but I believe I can help you get to the proper 720p. I have their
42" LCD, so the situation is similar.
I admit, though, that I have stopped buying LG and switched to Samsung,
as Samsung has clearly superior support using the monitor as a PC
display.
From my experience, I know of two ways to solve this. There are probably
more. It depends on the capabilities of your PC.
If your PC is capable of doing component output (most nVidia, some ATI),
then the absolute easiest solution is to switch from HDMI connections to
Component connections and then choose 720p. You'll have to go through the
MCE setup wizard, as component will overscan and you'll have to correct
for it.
If that is not possible, then you have to let the computer know that your
monitor is more capable than it thinks. The LG will report to the PC that
it is only capable of 1024x768. You need to google for Powerstrip and
download it and create a monitor profile that shows your monitor supports
1280x720. I won't go through the step by step here, as there are many
powerstrip tutorials you'll find in google. Once you have done that,
you use that profile in Device Manager for your display and then when you
go to resolution settings, 1280x720 will be one of the choices. Again, go
back through the MCE settings wizard to correct for the overscan (which
is really annoying). If you have an ATI or nVidia card, it is better to
use their control panel to correct for the overscan. My LG is attached to
an Intel GMA 950 and I don't have that choice.
One absolute key: The TV HAS to be turned on and switched to the HDMI
input BEFORE you boot the computer. Every time.
