In my experience, the MPEG2 decoder is already included.
However, the video card needs to be good enough (ATI Radeon 9800 or higher,
or Nvidia FX 5200 or higher) otherwise, you'll get that same message. I
tried it with a bum video card just to see what would happen, and that was
the error I got... had to re-run the the System Performance rating tool
before things worked with the new video card.
So the pertinent question to the OP would be... what video card do you have
in your system?

Visit Windows Update again. There should be a DVD decoder (required for
Live/Recorded TV and DVD usage) included in the build. Additionally, your
video card must meet certain requirements for Media Center in Vista. An
unsupported card can cause "decoder" errors, as well as a missing DVD
Decoder.
