Todd thanks again for your input.

With respect to the firewall/intrusion detection/anti-virus/privacy software
you asked about, I used to have Norton Antivirus installed on my computer (it
came with the standard HP harddisk image). To make sure this was not causing
the problem I uninstalled it via the control panel, in order words, it should
now be completely removed from the computer. Is there any chance this
software is still causing the problem?

Other than that I was relying on the firewall in my broadband router which I
took out of the picture by using the x-over cable instead.

I am really mystified by what is going on here, I really don't see any other
programs that should interfer with the communication. As mentioned, I even
reinstalled the HP harddisk image. On the odd chance that the HP harddisk
image contains some software that is causing the problem without me realizing
it, I reviewed all the processes that are running in the task manager. I
didn't find anything out of the ordinary, except from an application called
"backweb" which according to HP, is their automatic update utility. I
terminated the application in the task manager, but that didn't solve the
problem either. Is there any chance that despite me terminating it, it is
still interfering with the communication? Is there any chance there is more
going on than what I can see in the task manager?

Other than that the only things that are out of the ordinary on my system is
that:
A) the original HP harddisk image is for the previous version of MCE. To
get to MCE XP 2005, I install the HP upgrade MCE XP 2005 CD over the harddisk
image (it doesn't let me install it without first installing the original
image).
B) I have second hard drive installed (dynamic, but -as mentioned- I tried
disconnecting the drive)
C) I have upgrade the tuner to a Hauppauge 500
D) I have upgarde the soundcard to a Soundblaster Audigy 2
E) I have web services running (on port 80)
F) I have an FTP services running (on port 21)

Is there any chance my web or FTP server services have anything to do with
this? I will try switching them off tonight...

Are there any other trouble shooting tools/techniques I should consider?

I am getting to the point where I am starting to run out of ideas....

Any help is appreciated!!
