It can use a variety of codecs actually, including SIREN to G.722.1 to GSM 610 to G.711.
Depending on what the other client has available (only XP has SIREN for instance) and
bandwidth available, will decide what codec is in use.

Couple of things here. Firstly, you and your contact might try turning off the QoS Packet
Scheduler. To do so, click Start, then click the Control Panel. If you're in category view
click Network and Internet connections then click Network Connections. Right click your
network/internet connection, then click Properties. Uncheck the QoS Packet Scheduler, then
reboot and try again.

Finally, if you're unable to establish a direct connection to your contact, Messenger will
now use a relay server. The relay server obviously has limited bandwidth and quality is
questionable when using this method.
