Try the fix for that with xp SP1 or
SP2.

3. Any ideas on how to proceed?
Any ideas besides a reformat reload?

... Not really a Windows Update issue, ... Suggest you boot into Safe Mode and then replace the "telephon.cpl" file in the System32 folder with the one from your original Win2000 CD. ...
