It is possible, but not a simple exercise. A few pointers.

Extracting individual files from the Restore CD can be done by getting hold
of a utility appropriate to the software used to create the restore CD in
the first place. But that is probably not relevant, since chances are you
would attempt to install Windows 98 second anyhow (which is generally
advised against).

The process of installing Windows 98, and setting it as your "c:" is not
that complicated. Just format an appropriate partition from within XP (eg
using diskmgmt.msc), and then set it as your active partition, and install
Windows 98 in the usual way. You would also need a DOS floppy to boot from
to install that you can create from within XP.

The problem here is that switching back to use XP is not easy and would
require a 3rd party tool to reset your first partition as the active one,
plus an understanding of partition tables. You would also need to have
backed up your original MBR (pre windows 98 installation )and made a copy of
the new MBR (post windows 98 installation) (eg using a utitlity like
mbrtool), since the installation of Windows 98 would modify it. You'd need
to tread very carefully to prevent your computer from becoming completely
unbootable.

Your new "d:" would also not be accessible from Windows 98 if the XP
partition is formatted using NTFS, although that is not necessarily a
problem.
