It is possible, but not practical. All the registry settings point to the D
drive. When you remove the C drive, the drive letter will most likely change
and you will have a mess.
There is no easy solution to what you want to do. You will need to keep the
system files on the C drive and transfer them to the new drive when you
replace it. It is possible to install a second XP on the replacement drive
and it should be added to the boot menu. After you configure the new XP
installation, you can remove the old one and edit boot.ini. See the link
below for step by step to remove the dual boot.
