Yes, to both of your questions, although I trust you realize that
the scenarios you've described _are_ mutually exclusive. In other
words, you can do one or the other.

If you are trying to install a WinXP Service Pack and getting the
following:

You need use a _legitimate_ full retail copy of WinXP Pro to
perform a repair (a.k.a. in-place upgrade) installation, using the new
CD and Product Key. Your applications, most settings, and data should
remain intact.

With second-hand computers, particularly if acquired from
strangers, your wisest course of action would probably be to format
the hard drives and start fresh. You don't want to get in trouble
because the original owner may have filled the hard drive with kiddie
porn, or have problems because the original owner downloaded/installed
viruses or other malware. Some unscrupulous people could even sell a
used computer preconfigured with the necessary key-loggers and spyware
to collect your personal information for future use. The fact that
the laptop's previous owner has demonstrated his/her complete lack of
integrity by using pirated software only makes it more advisable for
you to start clean.
After backing up any data that you wish to preserve, simply boot
from the WinXP installation CD. You'll be offered the opportunity to
delete, create, and format partitions as part of the installation
process. (You may need to re-arrange the order of boot devices in the
PC's BIOS to boot from the CD.)
