While some applications may run, its doubtful that any will. The necessary Registry entries are not there, on the drive that XP is actually installed on. Additionally, programs that think they were installed on C:, will now be loading from some other drive.

Yes, you're correct that the Backup program, by default, wants to back up everything. This is where you need to be selective in what you backup. Additionally, you should look at the Files and Settings Transfer wizard for backing up the data you want to migrate to the new installation.
