The template's got to come from somewhere... That library list
template goes in the Gallery for the entire site collection. In the
Gallery, I would delete the template(s) you don't want them to use so
they don't show up on the list when you click Create. If you have
multiple site collections you need to do the same thing in those
collections as well as whatever top level portal you may have
connecting them together.

template did not replace the existing template so folks can still create Doc
Libraries using the default template that does include folders. Is there

The new library template was added to the gallery. When you go to the Create
New Content area (/_layouts/create.aspx) for your site, the library template

same way.
