Did you ever resolve this issue? I am having a similar problem with WSS 3.0. Anytime a user opens a Word doc they are prompted for username and pwd, it's a neverending loop, but if you click 'cancel' the doc opens with no loss of functionality.
Also, users with Full Control of the site experience the prompt once. After loginning in one time things work as expected.
I know there's a clue there, I just don't know what it means.
