WSS permissions are as you write at Site / Sub-Site / Document Library
levels with Document Library the lowest i.e. you can't have permissions for
Folders within Document Libraries.

One way is as you suggest to have different sub-sites (or sites); the other
way to have different document libraries. Which is best is dependant on
which is best for you which only you can decide.

If asked to guess I would think that maybe it would be enough for you to
have different document libraries in the same site ...
