Well, I'm running out of ideas fast here and the only thing I can
recall of the top off my head is that I read somewhere that you should
create a domain account for all the services and give it local admin
rights on the box as well as sufficient rights on the SQL server
(which is the local server in your case so that shouldn't be a
problem :).

I'm not really sure why this was touted as best practice in this setup
guide (which I can't locate right now) but none of the services on our
MOSS run as local system . Due to various reasons our SharePoint
service account even has domain admin rights (stupid as that might be
but it's what we have to live with right now).
