\par So the IIS website is not an WSS extended one, that'll make the situation much clearer. As for Local IIS site, sometimes it it necessary to use it since the vs 2008 test webserver cannot simulate all the configuration that IIS provides. And vs test server is only accessible from local machine while local IIS hosted web application can also be accessed by other remote client machines.

\par I've performed some further research, as for opening web site in local IIS from vs 2008 (or create new one in local IIS), you should run the VS 2008 under an elevated administrator account. So have you double checked to see whether the current logon user is a adminitrative account and when you start VS 2008, have you choosed to run it under elevated privilege mode?
