Yes, you should definitely still reduce the resolution to 640x480,
since that's what your device can show 1:1, there's no point having it
higher.

I did some tests (on a screen capture using the WMV9 Screen codec) and
found that using WMV9, "Quality VBR", with a "Video quality" setting
of 50, keyframe interval of 8s, framerate set to the same as my test
file, "Decoder complexity" set to "simple", gave me a file size around
twice the original, with acceptable quality, playable in pocket WMP.
Halving the frame rate didn't actually seem to have much effect on
file size, strangely. I don't think you can do much better than that
on file size and still keep usful quality.

Those settings are in Properties->Compression->[Edit] BTW, I'm sure
you found them already. The WMEncoder interface is pretty opaque if
your task doesn't fall neatly into one of the wizards. It usually
takes me a few attempts to get it to do what I want, and usually some
head scratching too.
