You don't have to use the ICF if you don't want - it's just an option.

The reason to upgrade to SP2 are stability and security improvements.

In this case, your networking layer is broken. You will need to reinstall
XP at this point, and upgrading to SP2 (or even SP1 - according to your
version number, it sounds like you're using XP gold?) is one way of doing
that.

WMP to my knowledge can't fix this - your copy of XP is broken and needs to
be fixed up.
