By default, when installing the version of MSDE contained in the MS SQL
server CD, MSDE is set to operate in Windows Authentication mode only. The
same error is reported when using an MS SQL Client using SQL authentication.

To solve this issue you have to run the MDSE setup with a parameter that
configures the instance to use SQL Server Authentication.
  1.. Uninstall the desktop engine (if you see an installation of MSDE for
ISA, DO NOT UNINSTALL IT!, just the other MSDE installation).
  2.. Reboot the machine
  3.. Run the desktop engine setup with the parameter 'SECURITYMODE=SQL'
    Go to a command prompt in the directory that has the setup.exe file for
MSDE and type the following : setup SECURITYMODE=SQL
  4.. Start the MSSQLServer service manually as it is not started by the
installation of database desktop.
