What if my WSUS box is in the internal network? I created a policy as you
said below but ISA attempts to connect using its external interface instead
of internal interface. I can see the (dropped) packets in the log.

If you don't create policies to allow ISA to communicate with WSUS, it
can't
do it.
You'll need to create a custom protocol for TCP:8530 outbound and use that
in an access rule from "local host" to "WSUS Server".

None, HTTP and HTTPS are both open, so I'm stuck as to where the block
