How the ISA box determines that 254 is the router I have no idea.

ISA (any and networkable device) does not care about devices futher
upstream,..all that is important is the "next hop" device which most of the
time is the Default Gateway. Once the traffic reasches the "next hop"
device, it is totally up the that device to know what to do with it.

The exception to that is with "Proxy Chaining". The lower proxy directs its
outbound traffic specifically to the upstream proxy which may be multiple
hops away,...it is up the the network's routing scheme to know how to get
the traffic to the upstream proxy and the lower proxy's Default Gateway is
consider part of the network's routing scheme.

I'm back to thinking it's a rule on their firewall/proxy.

That could very well be.
