Figured it out.
If I unchecked 'automatically detect settings', it worked.
I went ahead and updated my GPO to reflect this and it works like a
charm now.

local machine using IE on a handful of computers.
Now, I have configured each client's IE in Internet options,
connections, LAN Settings, advanced, Exceptions...
In there, I have put the name of the computer, or used the start of the
computer followed by a *.
For example, on one computer, the computer name is:
sales-w-7.mydomain.local
In the exceptions, I have tried both:
*.mydomain.local
sales.*
Neither seem to work.
The interesting thing is that we also run internal web servers and to
make sure clients do not loop through ISA, I put in the following under
exceptions:
*.mydomain.com
So, for whatever reason, every time they try to fire up the thick
client for our application we are using (Siebel BTW), when it goes to
connec to the local machine, it fires up IE and in the browser, it puts
the name of the machine, like so:
http://sales-w-7.mydomain.com/start.swe
But I always get the BLOCKED BY ISA page even after trying to put it
into the exceptions area.
Anyone have a idea on what could be wrong? I am going crazy fighting
this.

PS We do force all our users to use ISA as a Proxy server and use a GPO
to configure IE.
