Ok, I am a bit concerned as the kb article states that Exchange must be
authoritative for the primary SMTP address space that is specified in the
default recipient policy.

Can I simply change the domain name? I think if I can change the bridgehead
virtual sever fqdn to the .local address it will all work?

I don't want to begin to undertake this until I can make sure I am not going
to make a bad situation worse...

What you're doing is using the same address space (domain) for mail hosted
on Exchange and outside Exchange. You need to set-up SMTP address space
sharing for this to work - else Exchange thinks it's authoritative for the
domain, looks up AD for the recipient, does not find it, and NDRs the
message - as any mail system that's authoritative for the domain would.
