We have resolved the issue. With both of us connected using terminal
services, my colleague reset the development environment as his system was
unaffected and then he closed it. On reopening, it was fine for both of us.

I will check your suggestion today as well.

I have recently changed my operation system to Vista Enterprise after a hard
drive failure and am using the Virtual PC 2007 that is downloadable. I had
no problems at all the first few times connecting to the server using VPN and
remote desktop, just this last time.

I suspect if this is a network connection problem like ports are not open
on firewall. You may run something like DTCPing on both server and problem
client side to check this:
